What is watch list?

Watch list is a lender's internal list of loans showing signs of weakness that require closer monitoring and more frequent reporting to management.

A watch list identifies credits that have shown signs of potential trouble but may not yet warrant a formal classification. Typical triggers include declining financial performance, covenant breaches, late financial reporting, payment delays, loss of a major customer, management changes or adverse industry events. Many institutions include lower pass grades labeled pass/watch along with criticized and classified loans.

Loans on the watch list receive more frequent review, often quarterly, and require action plans that describe the problem, the steps to address it and the expected outcome. Watch list reports go to senior management, the credit committee and often the board. The list helps the institution intervene early, when restructuring, additional collateral or tighter monitoring can still change the outcome.

Watch lists lose value when loans stay on them for years without progress or when weakening credits are not added promptly. Inconsistent criteria across lenders, missing action plans and failure to connect watch list status with risk ratings are common examination findings. A loan should leave the list only when the underlying weakness has actually been resolved.
